The 40GB version has no backwards compatibility. The 60GB version has almost 100% backwards compatibility with PS2, and some backwards compatibility with PS1 games. It has the PS2 hardware in it, but uses a PS1 emulator that is good but not perfect. The 80GB version use an emulator for both PS2 and PS1 games. So it has limitted, but growing, PS2 support, and pretty good PS1 support.

Personally, I have a PS2, so backward compatibility isn't really that important. Especially since most of my PS2 games are either burnt or run off the 250GB Hard Drive in my PS2.
